Given an image sized at 320 x 480 is displayed on the nexus1 and on the iphone.
Wouldn’t the image quality be better on one than the other since their pixels per inch specs are different ?
If that is so, then doesn’t dpi (or ppi) actually play a part in creating the original image.

Given your proposed resolution of 320x480 for the image, there would be no noticeable differences between the two devices if the image is of a high enough quality and was scaled to fit the screen size of each device. You would however notice a difference if the image was of a low quality such as a highly compressed JPEG. Screen size also plays a roll in visual quality. If you look at an image on a 20 inch computer monitor it might look pixelated or blurry, but if you looked at the same image on an iPhone with a 3.5 inch screen it would look crisp and sharp.
